How does it work? Imagine you invest $500 in a mutual fund that averages a 7% annual return. In the first year, the mutual fund would grow by $35, bringing your total to $535. In the second year, your investment won’t increase solely from the initial $500 but also on the $35 from the previous year, resulting in a total of $572.45. This compounding effect, particularly with consistent investments, can lead to substantial growth over time.
